For some workers who work a fixed number of hours but not the same number of hours each day, or who work part-time, it may be more appropriate to calculate their holiday entitlement in hours. The same may be the case for those who work compressed hours (full-time hours over fewer days). A worker continues to accrue holiday entitlement while they are on sick leave, maternity leave, paternity leave, parental leave, shared parental leave and adoption leave (collectively known as ‘statutory leave’). A worker may request holiday at the same time they are on sick leave (but cannot be required to take holiday while on sick leave). There is separate guidance on how to calculate the pay that a worker is entitled for their statutory leave entitlement. The mechanics of the allowance method are that the initial entry is a debit to bad debt expense and a credit to the allowance for doubtful accounts (which increases the reserve). The allowance is a contra account, which means that it is paired with and offsets the accounts receivable account. When a specific bad debt is identified, the allowance for doubtful accounts is debited (which reduces the reserve) and the accounts receivable account is credited (which reduces the receivable asset). The legislation does not state how to calculate the full statutory annual leave entitlement for shift workers. The allowance method follows GAAP matching principle since we estimate uncollectible accounts at the end of the year.

Pareto Analysis Method

The percentage of credit sales method directly estimates the bad debt expense and records this as an expense in the income statement. Under the direct write-off method, bad debt expense serves as a direct loss from uncollectibles, which ultimately goes against revenues, lowering your net income. For example, in one accounting period, a company can experience large increases in their receivables account. Then, in the next accounting period, a lot of their customers could default on their payments (not pay them), thus making the company experience a decline in its net income. To illustrate, let’s continue to use Billie’s Watercraft Warehouse (BWW) as the example. BWW estimates that 5% of its overall credit sales will result in bad debt. The reserve is created opposite to the assets to record the amount required for doubtful debtors. Based on this information, the bad debt reserve to be set aside is $30,000 (calculated as $1,000,000 x 3%). In the following month, $20,000 of the accounts receivable are written off, leaving $10,000 of the reserve still available for additional write-offs.

The debit impact of this journal entry is the same as in the case of the indirect method. However, credit entry eliminates the debtor’s balance from the books without taking away allowance creation. It applies only to receivables that can’t be collected, and bad debts can only be written off if the company or the organization cannot collect them.
